How does a tankless water heater work? 

When you turn your faucet to “hot”, cold water from your home’s point of entry flows into the bottom of the heater. A flame is then ignited and the water passes through a stainless steel heat exchanger, and the preheated water flows through your pipes and into your shower, appliances, or faucets. When you no longer need the hot water, the flame is extinguished and cold water stops flowing into the heater.

How is it different from a tank water heater?

A traditional tank water heater keeps large amounts of water constantly heated in the tank ready and waiting for when you need it for showers, washing dishes, and cleaning your clothes. Because the water must remain heated in the large tank (instead of on-demand heating that tankless heaters offer) you never know how fresh your water is.  A tank water heater also takes more energy to keep the water hot. Tank heaters are cumbersome and can take up as much room as a linen closet.
